{"id":110,"date":"2012-03-08T18:20:29","date_gmt":"2012-03-08T18:20:29","guid":{"rendered":"https:\/\/karlwhelan.com\/staging\/?p=110"},"modified":"2012-03-09T21:40:00","modified_gmt":"2012-03-09T21:40:00","slug":"the-ecb-and-loss-sharing","status":"publish","type":"post","link":"https:\/\/www.karlwhelan.com\/the-ecb-and-loss-sharing\/","title":{"rendered":"The ECB and Loss-Sharing"},"content":{"rendered":"<p>The ECB has released its <a href=\"http:\/\/www.ecb.int\/pub\/pdf\/annrep\/ar2011annualaccounts_en.pdf\" target=\"_blank\" rel=\"noopener\">annual accounts<\/a> for end of year, 2011.\u00a0 Expect to read lots of excitable commentary that focuses on the small size of the ECB&#8217;s &#8220;Capital and Reserves&#8221; of \u20ac6.5 billion relative to over \u20ac1 trillion that has been loaned out in long-term refinancing operations and the \u20ac284 billion in sovereign bonds purchased under the Securities Market Programme .<\/p>\n<p>This kind of commentary misses a number of important points.<\/p>\n<p>First, the ECB also has revaluation accounts and provisions, both of which can cover losses, worth \u20ac30 billion.<\/p>\n<p>Second, and most important, the ECB does not actually do any direct lending to banks. As I discuss on page 7 to 9 of <a href=\"http:\/\/ideas.repec.org\/p\/ucn\/wpaper\/201206.html\" target=\"_blank\" rel=\"noopener\">this<\/a> paper, monetary policy operations in the Euro area are done on a decentralised basis and the ECB Governing Council interprets Article 32.4 of the ECB <a href=\"http:\/\/www.ecb.int\/ecb\/legal\/pdf\/en_statute_2.pdf\" target=\"_blank\" rel=\"noopener\">statute<\/a> as implying the losses on these operations should be shared among Eurosystem central banks according to their capital share.<\/p>\n<p>So what matters when thinking about whether there is loss-bearing capacity in relation to the LTROs is the size of the Eurosystem&#8217;s capital resources. A Eurosystem <a href=\"http:\/\/www.ecb.int\/press\/pr\/wfs\/2012\/html\/index.en.html\" target=\"_blank\" rel=\"noopener\">financial statement<\/a> is released every week. It shows capital and reserves of \u20ac83 billion and revaluation reserves of \u20ac394 billion.\u00a0 LTRO losses would need to be enormous to wipe \u20ac477 billion off the Eurosystem balance sheet.<\/p>\n<p>Finally, while internet banter about poor quality Eurosystem collateral is a popular sport, the Eurosystem applies haircuts when lending, meaning the value of the underlying collateral is larger than the value of the loan.
